Mortgages are modified to the benefit of the borrower in one or more of the following ways:

Almost all lenders are willing to negotiate in order to avoid the expensive fees they incur when they foreclose on a borrower. When borrowers get behind on their mortgage payments and lenders are making these decisions they look at 3 things the borrower/debtor's intent to pay, their ability to pay, and their lifestyle. At that point your lender will want to decide whether or not you can keep your home and if so do one of the following workouts.
Alternatives to Foreclosure When You Have the Ability to Keep the Home
Deferment or Extension
Your lender may or may not be able to offer you a Payment Deferment. Typically, 6 payments are the Maximum Number of Payments that can be deferred but this will vary depending on your Loan and your Lender and/or Servicing Agent. If you are less than 6 months Delinquent and you can NOW afford your normal monthly payments, then you should check with your Lender/Servicing Agent for the possibility of a Deferment. If a Deferment/Extension is not an option, your next consideration would be a Forbearance Agreement.
Forbearance Agreement
Forbearance is usually a formal, written agreement between you and the mortgage servicer to reduce or suspend monthly payments for a specific period of time. This means that for a period of time, you would either pay only a portion of your regular mortgage payment or not make any payments at all. At the end of the agreed-upon period, you would be required to resume regular monthly payments as well as pay additional funds to make up for the past due amount over a 12 or possibly 18 month period. During the time that the payments are either suspended or reduced, you would have the opportunity to resolve the financial hardship you are facing. Forbearance plans do not remove a foreclosure action but simply stop it in place until the loan is current.
Loan Modification
In situations where the servicer does not believe that a repayment plan or forbearance is the appropriate course of action, a loan modification may be considered. A loan modification involves changing one or more of the terms of a mortgage in order to help you bring a defaulted loan current and prevent foreclosure. This option generally is considered for homeowners whose financial problems are expected to be more long term. This is usually the most aggressive workout a lender/servicer can do.
A Loan Modification can change 3 things.
1. The payment
2. The interest rate
3. The principal balance of the loan
Depending on your current market conditions the common modifications right now are those made to reduce the loan amount to offset the depreciation in the home value and to reduce the payment on borrowers faced with adjustable rate increases that make monthly payments unaffordable.
Modifications are made when borrowers can no longer meet the financial requirements to make their monthly mortgage payments. Lenders look at loan modifications on a case-by-case basis. The burden of proof is placed on the borrower/debtor. You must show the lender that a loan modification is less costly to them then a foreclosure.

As hard as you might try, it may not be possible for you to continue to meet all of the financial obligations and the only appropriate course of action is relinquishing ownership of the home, while avoiding foreclosure.
Alternatives to Foreclosure When You Cannot Afford to Keep Your Home. These alternatives include:
Assumption of the Loan
An assumption is a method of transferring a house to a new buyer who agrees to take responsibility for the existing mortgage.
Short Sale
A Short Sale is the sale of real property (your home) for less money than is owed to the lender. There are typically two ways to accomplish a Short Sale (1) the Homeowner pays the short fall into Escrow or (2) the lender accepts the offer to purchase as payment in full for the mortgage.
Deed-in-Lieu of Foreclosure
A deed-in-lieu of foreclosure is a deed instrument in which a mortgagor/borrower voluntarily conveys all interest in a real property to the mortgagee/lender to satisfy a loan that is in default and avoid foreclosure proceedings. Generally, a deed-in-lieu is considered only after all other alternatives to foreclosure have been explored.
Why Lenders Accept Short Sales:
A short sale is the next best thing for lenders if they cannot help borrower's stay in their homes. It could cost lenders tens of thousands of dollars to foreclose on a property depending on the situation. A short sale helps lenders limit losses and gives them immediate pay-off from the buyer. When a property is in foreclosure or has been foreclosed on the property becomes what the banks call a toxic asset and is a liability to the bank's. Most lenders are REQUIRED to have an amount of three to nine times the retail value of each property in reserves, so a short sale gives them an immediate relief and protection of their own credit score or rating and the ability to loan that money back out and start making money again. When banks have lots of nonperforming loans they also pay a premium to borrow money just like a buyer with a less than perfect credit score. They are lenders, and are not in business to buy and sell real estate.

Future Fannie Mae Loan-
Primary Residence (effective May 21st, 2008)
A homeowner who loses a home to foreclosure is ineligible for a Fannie Mae backed mortgage for a period of 5 years.
A homeowner who successfully negotiates and closes a short sale will be eligible for a Fannie Mae backed mortgage after only 2 years.
Future Fannie Mae Loan-
Non Primary (effective May 21, 2008)
An investor who allows a property to go to Foreclosure is ineligible for a Fannie Mae backed investment mortgage for a period of 7 years.
An investor who successfully negotiates and closes a short sale will be eligible for a Fannie Mae backed investment mortgage after only 2 years.
Future Loan with any Mortgage Company
On any future 1003 application, a prospective borrower will have to answer YES to question C in section VIII of the standard 1003 that asks ”Have you had property foreclosed upon or given title or deed in lieu thereof in the last 7 years?” this will affect future rates.
There is no similar declaration or question regarding a short sale.
Credit Score
Score may be lowered anywhere from 250 to over 300 points. Typically will affect score for over 3 years.
Only late payments on mortgage will show and after sale mortgage will be reported as paid or negotiated. This will lower the score as little as 50 points if all other payments are being made. A short sale’s affect can be a brief as 12 to 18 months.
Credit History
Foreclosure will remain as a public record on a person’s credit history for 10 years or more.
Short Sale is not reported on a credit history. There is no specific reporting item for ‘short sale’. The loan is typically reported ‘paid in full, settled’.
Security Clearances
Foreclosure is the most challenging issue against a security clearance outside of a conviction of a serious misdemeanor or felony. If a client has a foreclosure and is a police officer, in the military, in the CIA, Security, or any other position that requires a security clearance in almost all cases clearance will be revoked and position will be terminated.
A short Sale on its own does not challenge most security clearances.
